Formulas

Lump sum: PV = FV ÷ (1 + r)^t Annuity: PV = PMT × (1 − (1 + i)^−k) ÷ i (× (1 + i) if paid at the start)

The discount rate reflects what you could earn elsewhere (or the risk). Example: $25,000 in 8 years at 5% is worth about $16,921 today. Comparing a lottery lump sum with its annuity, or a pension buyout with monthly payments, is a classic present-value question.

Frequently asked questions

What discount rate should I use?

Your expected return on a comparable alternative, or a safe rate (like Treasury yields) for guaranteed payments.
